What Is an Annuity — and Do You Need One?

Life insurance answers one big question: what happens to my family if I die too soon? An annuity answers the opposite one: what happens to me if I live a long time? It's a contract with an insurance company that turns part of your savings into guarantees — a set growth rate, a stream of income you can't outlive, or both.

How an annuity works

You contribute a lump sum (or a series of payments) to an insurance carrier. In exchange, the carrier guarantees something in writing: interest on your money, protection of your principal, and — if you choose — a monthly income that continues for the rest of your life. The guarantees are backed by the claims-paying ability of the carrier, which is why the carrier's financial strength rating matters so much.

Fixed vs. fixed indexed

  • Fixed annuity — earns a declared interest rate for a set period, similar in spirit to a CD but issued by an insurance carrier and tax-deferred. Simple and predictable.
  • Fixed indexed annuity — credits interest based on the movement of a market index, with a contractual floor designed to protect your principal from index losses. You give up some upside in exchange for downside protection.
  • Immediate income annuity — converts a lump sum directly into payments that start right away, often used at the point of retirement.

What about the downsides?

Annuities trade flexibility for certainty. Most contracts have a surrender period — a stretch of years when withdrawing more than a set amount (commonly 10% per year) triggers a charge. They're also not bank products: they aren't FDIC insured, though state guaranty associations provide protection within their limits. An annuity is a poor fit for money you may need on short notice, and a strong fit for money whose job is dependable retirement income.

  • Savers within roughly ten years of retirement who want to take market risk off the table for part of their nest egg.
  • Retirees who want a predictable monthly 'paycheck' to cover essentials, alongside Social Security.
  • Conservative savers frustrated by low bank rates who don't need immediate access to the funds.
  • Couples who want income guaranteed for both lifetimes, not just one.
